How Payroll Works for a Small Business

What to do before you hire your first employee: EIN, new hire paperwork like Form W-4 and Form I-9, state registrations, payroll setup and record keeping.
The short answer
Before your first hire, you need to confirm the worker is an employee, get an EIN and your state accounts, have the new hire paperwork ready and set up payroll.
Hiring changes your tax life. You become responsible for withholding, employer payroll taxes, regular deposits and year-end forms. Doing the setup first is much easier than fixing it after the first paycheck.
It also helps to think about the full cost of an employee before the first offer. Wages are only part of it: the employer share of payroll taxes, unemployment tax, insurance and the time spent on paperwork all add to the cost. Talking through those items ahead of time makes it easier to decide whether to hire an employee, use a contractor where the facts truly allow it, or wait.
This checklist covers the general steps. Details vary by business, and Alabama has its own requirements, so we check how they apply.
Worker status
It depends on the real working relationship, mainly how much control the business has over what is done and how, not on the name you give the arrangement.
Getting this wrong is one of the costliest hiring mistakes. If someone works set hours, uses your tools and follows your direction, they are likely an employee. Read employee or independent contractor before you decide.
Employees are paid through payroll with withholding, while contractors are paid without withholding and receive a Form 1099-NEC. If you are unsure, ask before the first payment.
Accounts
An employer generally needs a federal EIN and state accounts for income tax withholding and unemployment tax.
You apply for the EIN directly with the IRS. The state has separate registrations, and Alabama also has local occupational taxes in some cities and counties. Our guide to Alabama withholding and unemployment tax gives the overview.
Alabama also has rules about workers' compensation insurance and work eligibility verification. Those sit outside tax preparation, so confirm the requirements that apply to you with the state or your insurance agent. Check for required workplace notices as well.
New hire forms
Every new employee completes Form W-4 for tax withholding and Form I-9 to verify identity and work eligibility.
The employee fills out Form W-4 to tell you how much federal income tax to withhold. The employee completes their part of Form I-9 by the first day of work, and the employer completes its part within three business days of the start date. You review the identity documents, generally in person, and keep the form. Do not send documents through email or the website.
Alabama has its own withholding form and other state requirements. See W-2 and W-4 forms for employers for how the forms are used through the year.
Reporting
Employers are generally required to report new hires to the state within a short period after the hire.
The purpose is mainly to help with child support enforcement and to prevent benefit fraud. The state sets the deadline and method, and you should check the current one when you hire. Keeping a copy of what you filed helps if questions come up.
This is a routine but easily forgotten step. Add it to your hiring checklist so it does not slip.
Ongoing
After the first paycheck, you deposit payroll taxes on a schedule, file quarterly returns and give the employee a Form W-2 at year end.
The payroll cycle repeats each period and keeps going as long as you have employees. For a walk-through, see how payroll works for a small business. Keep a file for each employee with the signed forms, pay records and any changes.
Employment records are generally kept longer than the basic three years, so do not discard them early.

Answers
Yes, employers generally need an EIN to report payroll and file employment tax returns. You apply directly with the IRS.
Form I-9 verifies an employee's identity and legal authorization to work. The employee and employer each complete a section, and the employer keeps the form.
Alabama has rules about which employers must carry it. Confirm the requirements with the state or your insurance agent.
Cash wages are still wages, and you still withhold and report. Paying in cash does not change your payroll tax duties.
It depends on the real relationship. The IRS looks at control, not labels. Review the factors before you decide.
Start now. Collect the missing forms, get the accounts in place and review any past payroll. Call the office if you want help sorting out what to correct.
